If you had paid attention to what everyone's been saying, you'd know his grandson is the burgomeister. And you've been using the sword for a while now. That's why it gets pretty flames, which is something only paladin swords can do. (Seriously, are you just clicking stuff at random and not paying attention to anything? It's not one these Gobliiins games, you know.
) Once you've dealt with that, the ghost should give you another task, which, if I remember correctly, should unlock things in the castle.
(To be honest, when I first played the game, I remember being very confused most of the time. I blamed it on my being 11 and not being completely proficient in English, but I do believe that QfG4 can be a bit messy and overwhelming the first time around and could do with a bit more structure or hand-holding. Of course, once you've played it once and start replaying it, you come to enjoy the freedom and the richness of the world, but the first time around can be rough.)

There are 4 or 5 different card readings. They're not essential but give some interesting context. Also, sometimes she'll start the conversation by mentioning one of her dreams, which contains hints as to what to do next. So make sure to visit her regularly.
